When/Why Do We Need To Buy A Web Hosting? -
That’s correct.
You only need to purchase web hosting when you choose to set up a wordpress.ORG software install.
WordPress.COM and WordPress.ORG are completely separate and have different username accounts, logins, features, run different versions of some themes with the same names, and have separate support documentation and separate support forums. Read the differences here http://en.support.wordpress.com/com-vs-org/
re: purchasing wordpress.com upgrades

Note that each upgrade bundle applies to a single blog only and is for a single year only when it is due to be renewed.
We all pay in full for every upgrade at the time of purchase. Make sure you read the comparison very closely do you know exactly what the restrictions and limitations on WordPress.COM blogging are: http://en.support.wordpress.com/com-vs-org/
