how are top posts determined ?

HI
I have this top post widget in my blog and it tells me what posts were visited the most. This intrigues me as when some one clicks on my blog address or types it in a browser, what comes is a whole list of posts one after the other and the visitor just scrolls his/her way through it. There are no separate links to each post (i know there are but not in the scenario described above).Then how does wordpress determines what posts were most visited ?

Each Title in the list that you mention is actually a link to each post. Bloggers click on the title to access the post. Each access is a hit which WordPress records and displays in the Top Posts widget and on your Blog Stats page in the Dashboard. Some readers may just scroll through your post list, but most actually click on the just the post they want to read.
Also, different posts are indexed through search engines and on WordPress.com. Often, incoming hits land on a specific post and not your main post list.

So the above explanation of yours is not valid if suppose I open my blog( without logging in) and read only the 3rd entry (by scrolling down) and leave everything else. In that case this 3rd entry would not be counted towards the top posts as it wasn’t directly clicked on but instead was scrolled to.

Correct. Your blog list would register a hit though, and would be shown in the Blog Stats area of your Dashboard.
This is why you may want to consider using the MORE tag. The more tag splits your post and only displays a part of it in the blog list. People read a little bit and then they see a link which says: Read More. They click on the link and you get a hit to the post.

How do I change the criteria of the Top Post widget (which cater only for top posts in the last 24 to 48 hours) to lets say top posts for the past 6 months??
I read some where I need to change the hand-code in the text widget. But they didn’t tell me how to exactly do that.
Can you help?

It is not configurable. You probably read instructions which relate to independent WP installs, rather than those hosted here at WP.com.

jebatmustdie – I hand-code a most viewed posts text widget on my blog once a month. What I do is review my stats for the prior month, and put the link in manually. Take a look at my blog as well as the FAQ on how to write links.
