How to get thumbnails of photos

I have been trying to use both the Coraline and Twenty Ten themes because of their ability to provide thumbnails of photographs. From what I understand, all you have to do is have your photographic post in a category called “gallery” for the thumbnails to appear. However when I do this, there are no thumbnails to be found. My photos are not uploaded through WordPress, they are hosted elsewhere, could that be the problem?
Also, will these thumbnails be clickable, leading to larger images? Or is it just a preview of the post.

To use the Gallery feature the images need to be attached to the post. It won’t work with external images hosted elsewhere. For more details, see http://en.support.wordpress.com/images/gallery/
For images you upload to your WordPress.com site you can choose how to link them:
1. No link
2. Link to image (view larger by itself)
3. Link to single image page (view larger by itself but within your site layout)
