Do I need to upgrade from my current wordpress site (twentytwelve) to sell products via paypal

No, you don’t, but the only PayPal buttons we can add is the donation button. The customized PayPal buttons are not available on any WordPress.com website: http://en.support.wordpress.com/paypal/
You can also add a link to a shopfront on, for example, Etsy.com. Keep in mind you’re only allowed to sell products you make yourself this way. http://wordpress.com/types-of-blogs/
If you want full shopping cart integration you’ll need to purchase the business upgrade. http://en.support.wordpress.com/category/shortcodes/ecommerce/

Thanks for the reply. I did think that was the case but wanted to make sure.
I have looked at the shopfronts and they look like a good alternative. When it states that you can only sell products that you make yourself does this mean that greetings cards for exampl, which are designed by myself but printed up by a third party, would not be allowed?

If you wish to sell greeting cards that you designed, you can blog about them and leave a link where your readers can buy them, or, insert a Paypal button to give them a way to pay you directly.

Should you require more of a storefront setup, you will need to upgrade to the WordPress.com Business bundle.
