I am loving this template I just downloaded but have no clue how to add it to the blog I already have:

If you want to use any third party theme or build your own theme then don’t waste any time here at all. Purchase web hosting http://wordpress.org/hosting/ and set up your own WordPress.org install. http://wordpress.org/ Then move your .wordpress.com blog content into it http://en.support.wordpress.com/moving-a-blog/

You can’t, I’m afraid. External themes cannot be added to WordPress.com blogs. They are only for WordPress.org blogs. Free themes are one of the ways malware is spread, and for that reason among others you can’t install a theme here.

Yes. Expect it to cost $100-200 per year for hosting, and remember you’re on your own for tech support and security.

Personally, I’ve never met the theme that I loved so much I’d pay that, but it’s an individual choice.
