I have had the SAME problem! I tried to do it intext on my About SB page also. I can’t get it to work.

I think I got it! http://en.support.wordpress.com/paypal/
Make sure you follow every little step. It is easiest to choose one of the WP images on that page, and then link it to the E-MAIL code PayPal generates for you. Good luck! You can see mine here: http://sarahbaram.wordpress.com/sbbooklist/ -
Yes, just follow the directions on the link Sarah put up. I have mine as a “tip jar” (from a screenshot of the paypal icon, I edited it on Paint using a similar font face and color) — but you can see that it does work (left column, just below my pic): http://womantowomancbe.wordpress.com/

Perhaps my post will be more understandable to some bloggers who wish to have custom paypal donation links. You will find it here http://onecoolsitebloggingtips.com/2008/04/10/how-to-add-a-custom-paypal-donation-link/

There’s also a simple video to help you do it as well.

I followed these directions to put a donate button in my sidebar via a text widget. However, when I activate the text widget, the button shows up, but all the other items (pages & links) in my sidebar disappear.
Any ideas?

Yes; it’s not paypal’s fault.
When you make the very first change to your sidebar, all the preexisting contents get wiped out. You just have to choose those widgets and put them back in again.
