Domain hosting

I have already purchased a domain through another website. If I choose ‘Transfer This to WordPress’, does that indicate that WordPress will be hosting my site?

Not exactly, no.
When you create a free WordPress.com site with us, then we are hosting that site, meaning the site’s files live on our servers, and we supply the bandwidth to connect that site to the web.
You can then choose to upgrade the site and connect a domain you already own to it. We’d still be your host, but you’ll be using a domain registered at another provider. This process is called mapping:

If you select the option to transfer the domain, it means you switch the domain from your current provider to us complete, making us your domain provider and your hosting provider.

It can work the other way around as well, if you register a domain with us making us your domain provider, but you host yourself somewhere else. In other words, you can use the same company as both your domain and your hosting provider, but you can also use different providers for those two services.
